If I try to install any version of System 7 on my newly LC520-ified CC, it says it isn't compatible. I have tried custom install, and that just makes a mess by installing everything.

If you have the original logic board, install again with that logic board inserted. Then use ResEdit to make the required changes to the System Folder. Then, shut down replace the logic board with the 520 board, and boot. All shall be well.
This behaviour is expected, so nothing to worry about — search Color Classic FAQ for more details.
